The term Lean Thinking was coined by James Womack and Daniel Jones in their book by the same name, which captures the magic of the Toyota Production System (TPS). It became a new way of thinking. The focus is to create a lean enterprise, which sustains growth through aligning customer satisfaction with employee satisfaction. A process which offers innovative products or services profitably while minimizing unnecessary over-costs to customers, suppliers and the environment. The basic thought of the concept of lean thinking is that if you train every person to identify wasted time and effort in their own job, they then work together to improve processes by eliminating waste. The end result is an enterprise that delivers more value at less expense, while developing every employee’s confidence, competence and ability to work well with others.

Lean Thinking Principles

There are five guiding principles of lean thinking:

  1. Value – Understand the value the customer places upon their products and services. The value determines how much money the customer is willing to pay for the product or services.
  2. Value streams – Is the entire flow of a product’s life cycle, from the origin of the raw materials through to the customer’s final cost of the product.
  3. Flow – One of the most significant keys to elimination of waste. If the chain stops moving forward, not matter what the reason, waste will be created. It is an organized and synchronized process.
  4. Pull – Do not make anything until the customer orders it. It requires great flexibility and very short cycle times of design, production, and delivery of the products and services.
  5. Perfection – The relentless pursuit of perfection is key attitude of an organization that is going to go lean and practice lean thinking.

The aim of lean thinking is to develop each person’s autonomy in problem solving by supporting them in their continuous improvement. It is taught to managers so that they help their direct reports to think lean and reduce waste by working more closely with their teams and across functional boundaries. At the senior level, lean thinking creates leaner enterprises because sales increase through customer satisfaction with higher quality products or services.

Measuring the Value of Innovation

A lean thinking organization understands customer value and focuses all its processes to continuously increase it. The ultimate goal is to provide absolute value to the customer. It encourages the practice of continuous improvement and is based on the fundamental idea of respect for people.

This is accomplished through the perfection of a creation process that has zero waste and absolute value to the customer. To accomplish this, lean thinking changes the focus of management from optimizing separate assets and departments to optimizing the flow of products and services through every process. Eliminating waste along entire value streams creates processes that need less human effort, less space, less capital, and less time to make products and services at far less costs and with much fewer defects. Organizations are able to respond to changing customer needs with high variety, quality, low cost, and with fast throughput times.

There are five principles that are considered the key elements for improving efficiencies in process:

Value Defined – Comes from a deep understanding of customer needs. This determines what price a customer will pay for the goods or services.  

Value Stream Mapped – By using customer value as a reference point, you can then identify all the activities that contribute. Any action that doesn’t contribute is considered waste.

Flow Created – Taking all actions to ensure that the flow of the processes run smoothly without interruptions or delays.

Pull Established – A pull-based system allows for Just-in-time (JIT) delivery where products or services are created at the time that they are needed and in just the quantities needed.

Perfection Pursued – This step is the most crucial of the entire process. Lean thinking and continuous process improvement must be ingrained in the organizational culture. Every person should be focused on perfection while delivering products or services which are solely based on the customer needs.

The five lean principles are the cornerstone of an efficient and effective organization.  Lean thinking pushes organizations to discover inefficiencies and deliver absolute value to the customer.

Lean Thinking is a business methodology that aims to provide a new way to think about how to organize activities to deliver more benefits to society and value to individuals while eliminating waste. The term lean thinking was coined by James Womack and Daniel Jonesto. It is a new way of thinking about any activity and seeing the waste inadvertently generated by the way the process is organized.

John Shook is widely recognized as a lean expert. He learned about Lean management while working for Toyota for nearly 11 years in Japan and the U.S., helping it transfer production, engineering, and management systems from Japan to NUMMI and subsequently to other operations around the world. While at Toyota’s headquarters, he became the company’s first American manager in Japan.

These are the customers you rely on, and it’s important to differentiate them from your none-value-adding customers. Failing to do so can lead to overspending and poor decision-making, as you will continue to target customers who simply aren’t interested. By identifying and retaining the right customers, you can increase profit. Read on and learn you can use this essential KPI with Six Sigma!

 

Calculate Your Customer Profitability Score

To calculate your customer profitability score, simply subtract the cost of supporting a customer from the revenues they generate for you. CPS is a highly useful decision-making tool, one that is pivotal when customer-company value exchanges are in flux. The company-customer relationship is often volatile, fluctuating in response to new information. Customers don’t always value the same things, with changing needs affecting profitability. Monitoring your value stream with Six Sigma provides insight into how you can manage changes to CPS. Moreover, it can also shed light on the value of new business versus the cost of lost business. Using Six Sigma techniques like root cause analysis, affinity diagrams, DMAIC, and hypothesis testing, you can do the following:

 

  • Select customers to target that would benefit the company.
  • Separate customers to retain from customers to drop.
  • Decide which customers to cross-sell, plus what products to sell to them.
  • Set prices for products and services.
  • Set sales compensation rates and reward program entitlements.
  • Recognize customer behaviors that generate or destroy value.

 

Multiple types of value determine customer profitability. If you are to make the most of CPS, we recommend getting to know each one.

 

Historical Value

Historical value derives from long-term company-customer relationships. It is most useful when ranking your customers regarding value, plus when selecting targeted marketing groups. Similarly, historical value also impacts on your assessment of pricing and budgeting.

 

Current Value

Current value comes from short periods of time, usually the current or previous month, as this coincides with reporting cycles. It tends to be highly volatile, as cyclical relationship factors don’t always register within such specific time frames. The benefit of current value is that it underscores the effects of changes in the customer relationship compared to previous values.

 

Present Value

Present value looks to the future, specifically at revenue and cost streams of current customer business. It projects future revenues and costs, helping to model the impact of price and service decisions before you implement them. Using it effectively requires patience, but the payoff is worth the effort.

 

Lifetime Value

Lifetime value also focuses on the future, while acknowledging projected revenue and cost streams from existing business and prospective customers. Implementing lifetime value requires insight into your customers’ repurchase behavior. Similarly, it also entails the likelihood of the customer increasing or reducing their future business with you. Lifetime value is the optimal customer value measurement and is appropriate for just about any decision-making situation. If you can use it effectively, you can maximize profit and increase customer exposure.

We all know that Six Sigma can have positive financial effects when used to improve company processes. How Six Sigma Can Help Improve Projects for Greater EVA

 

Six Sigma is, of course, a methodology for process improvement. By focusing on and eliminating variation, you can streamline processes to improve quality. This subsequent increase in quality also has a trickle-down or domino effect throughout the rest of the business. But remember, it’s always best to improve a range of areas and not just a single process. Then you’ll be more likely to see the benefit of Six Sigma. When working on process or quality improvement projects, you can use Six Sigma techniques like DMAIC and root cause analysis to solve problems. You will find yourself reducing variation and increasing productivity, to name a few benefits.

 

These positive outcomes will make your company a more bankable investment opportunity for potential shareholders, and increase current shareholders’ confidence in you. Therefore, using Six Sigma, it’s possible to create greater Economic Value Added for your company. This will improve your standing for shareholders and increase the intrinsic value of your company.

 

Calculating Economic Value Added

 

Economic Value Added is a strong measure of the surplus value generated via investment. Stern Stewart & Company created the formula as a way of compiling yearly performance rankings for publicly-owned corporations. But EVA can also be used for private businesses to glean a greater understanding of the inherent worth of their company compared to others. It’s also surprisingly simple to calculate.

 

First, we look at the present value of all the free cash you expect to flow into the company in the future. If your capital is $100 million per year, including any debts or shareholders’ equity, EVA allows you to calculate the usage costs. You may use capital for various activities, such as paying interest, the cost of which, at $100 million, would be $10 million per year. With this figure in mind, you can increase economic value for your business’s shareholders. This only applies, however, when your projects bring in $10 million plus per year.

 

To calculate Economic Value Added, you must use the following equation:

 

EVA = OPBT – T – (TCE X WACC).

 

Key:

 

  • OPBT (Operation Profit Before Tax)
  • T (Tax)
  • TCE (Total Capital Employed)
  • WACC (Weighted Average Cost of Capital)

 

We find that EVA is highly beneficial as it makes it clear when your company is doing well, plus when it isn’t. Large businesses especially can become so caught up in generating profit, that they neglect the associated costs.

 

Applying Economic Valued Added with Six Sigma

 

Both EVA and Six Sigma rely on strong data to be able to function. Using Six Sigma tools, you can create an ideal work environment that generates profit through streamlined and variation-free processes. This will hold you in good stead when it comes to creating greater EVA. You can apply EVA to several business areas, including target-setting, managerial bonus allocation, investor communication, and acquisition/merger valuation. You can even use Six Sigma to eliminate operating expense, which will help to further improve EVA.

    • Value in Six Sigma. 

      All things related to value are touchstones in Six Sigma. Value is essentially how useful a process, product, or service is. How valuable, or how much it is worth, usually depends on its usefulness to the customer. What the customer values, manufacturers strive to produce so they can meet demand. Organizations and Six Sigma practitioners typically use value stream mapping to understand the relationship between product and customer better. This enables them to predict future product demand so they can continue to satisfy customers.

    • In Six Sigma, we use the equation value = function / cost. Therefore, the value of a product or service is the exchange for which the customer pays. It also equates more to quality than cost in most circumstances. For example, the higher quality of an item warrants a lower cost for a real-world context. Furthermore, the higher the quality, the greater the cost of improving quality. Although, in the long-term, costs such as those linked to hidden opportunities reduce continuously. For something to be labeled as a value-added process or action, it must correspond to the following conditions. Firstly, the customer should be willing to pay for the action. Secondly, it must be done without error the first time. Thirdly, the action must have a worthwhile effect on the product or service.

     

    W

    • Weighted Moving Average.

      WMA, or weighted moving average, is a type of variation that appears in Six Sigma work. WMA is the variation of your moving average (a technique used to eliminate turbulence from data, to identify underlying trends). It appears when you label each of the periods considered with a different weight. The most recent periods tend to receive a greater weight. For instance, imagine a three-period moving average.

    • We could display it as so: Fn = 0.5xn-1 + 0.3xn-2 + 0.2xn-3.
    • Your forecast for the period n here is the result multiplied by 0.5 for the period n-1. We then add 0.3, the result for n-2, plus 0.2, the previous result. Each weight must be sum to one for weighted moving average. Six Sigma practitioners will be likely to use weighted moving average in statistical work, especially when dealing with turbulent data. Any industry from manufacturing to software development to call centers deal with data of this variety. Six Sigma is inherently reliant on statistical analysis, accurate raw data playing a vital role in the work Six Sigma Belts carry out. Green Belts and Black Belts, even Yellow Belts, may be required to work with WMA.

     

    X

    • XmR Control Charts.

      XmR Control Charts are also known as ImR (Individual and Moving Range) Control Charts. Six Sigma Black Belts or Green Belts may use them in statistical and logistical analysis. XmR Control Charts allow you to identify a moving range between consecutive samples. You can use them when larger subgroups become hindered by logistical factors. However, it is more common to use them without a basis for rational subgroups. You can create your XmR or ImR Control Chart by inputting your relevant equations opposite boxes labeled Upper Control Limit and Lower Control Limit. In the same table, below these two boxes and columns, should be a separate area named Moving Chart Range, with corresponding boxes and equations for Upper Control Limit and Lower Control Limit below.

    • You can use control charts like these to monitor outputs for your processes. They are useful for providing a prompt warning for ‘special causes’ before they enter a process. All control charts comprise an upper and lower Control Limit, represented, in standard Control Charts, by a through line on the graph. Any points plotted outside of these limits are known as ‘special ‘

     

    Y

    • Yield. 

      In Six Sigma, yield is a traditional estimate of process performance. You can calculate yield using the following equation: Yield = Output / Input = 100% [your scrap rate]. Here’s an example of how to calculate yield if you had 20 parts with randomly occurring critical errors in a 400-strong sample. Here your scrap rate would equal 20 / 400 multiplied by 100%, which equals 5%. Therefore, your yield would equal 95%. Most Six Sigma practitioners prefer to use throughput yield, an alternate method that often produces better results.

    • Throughput Yield measures how capable a process is at producing units free of defect. You should calculate your throughput yield calculated according to how many defects appear per unit (DPU). Throughput Yield is more effective than the standard yield metric, as it deals with the actual number of defective units. This contrasts with the standard yield metric which only considers the total defects for each of your defective units. Additionally, the standard yield estimate tends only to consider the defects which the customer receives. It often ignores the defects that you correct or those that result from inter-business waste.
    • Imagine you had to find 60 randomly occurring errors for six critical characteristics on 20 orders in a 400-strong sample. The rate of defect would equate with the percentage of units with one or more defects. For 20 orders with one or more critical defects, your defective rate would be 5%, given the sample of 400. You would follow this calculation: 20 defective orders / 400 units – 0.005. This would also give you a yield of 95% and your defects per unit (DPU) would mean 60 defects / 400 units equals 0.15 or 15%. Here your throughput yield (Yt) would equal 0.85%, meaning an average of 85% of units will be free of defect.

     

    Z

    • Z-Test.

      One of many hypothesis tests in Six Sigma, the z-test allows you to test the mean of a specific value. You should use the z-test when you are aware of standard deviation, or if your sample is particularly large (30 plus). You should ensure that your population conforms to normal distribution, using the following hypothesis. H0 = the population mean is the same as the value you specified. H1 = the popular mean is either equal to, less than, or greater than your specific value. Your z-test should look like this:

    Kanban is one of those tools that is simple yet powerful. It’s very easy to understand and to work with, and its visual nature allows for clearer communication between team members and teams, and makes finding problems obvious for everybody involved. Additionally, Kanban can be incredible helpful when managing a project when resources available are tight and need to be utilized in the best possible ways.

    A lot of managers find themselves in a situation when they have to achieve lofty goals, and their team needs to juggle a lot of tasks or projects while they can only rely on scarce resources. A typical Kanban implementation puts a restriction on the number of tasks that can be on the Work in Progress’ section of the whiteboard, which forces teams to collaboratively prioritize and move resources around to make sure things are progressing.

    Scope and Limitations

    It’s important to note that Kanban is basically a tool, and it cannot be a solution that automatically solves everything or makes resource allocation effective all on its own. It’s most useful as a resource planning tool when applied in the right context, usually during Agile or Scrum implementation, which has strong elements of Lean. It’s not just a matter of making a Kanban board for your daily team meetings, but making sure you follow the Lean thinking and philosophy while doing so. There also needs to be discipline about when the meetings are conducted, what updates to obtain from each person, how long can everyone talk, and rules about what allows the sticky notes to move.

    Still, Kanban as a tool has its distinct benefits when dealing with resource scarcity and making sure a team constrained by external and internal factors has the highest possible impact.

    The Immense Value of Clarity

    One of the most crucial factors that foster process efficiency is clarity. This is especially true when a team has too many tasks on their hands without having enough resources and manpower to make all of them a priority. In this type of situations, the more overworked a team is, the more inefficient it becomes. This is what happens during rush hour traffic, too many cars (tasks) overload the available capacity (number of lanes or road structure). This happens specifically because there is a greater amount of time and effort spent in discussions, decision-making on what to work on neat, and communicating with the management about task prioritization. When things start piling up, many workers become paralyzed with the burden of not knowing how to approach the diverse set of problems that require solutions or action. The kanban board makes this more apparent to everyone, and everyone on the team can help solve it. This disperses a lot of the confusion and lack of clarity in managing projects.

     

    Swim Lanes

    While the typical Kanban board only has columns, there is also a possible implementation that includes rows. These rows classify tasks according to their priority, department, or other categorization. Those rows are called “swim lanes” (like in a swimming pool), and they might make comprehending and implementing task prioritization even easier and more effective. A Kanban implementation that includes swim lanes allows both the team members and the people in management to set clear direction and clear priorities.

    In the example above, the swim lanes are broken out by 3 regions. Each region has their own lane, and the standard workflow across the columns. When one team gets behind or is struggling to complete a task, it will become clear during the reviews. To make sure the customer is getting what they want, Team NY might need to stop some of their tasks (move items back into the To-do column), and move an item from Team LA into their “Do today” column, so Team LA can focus on the item they are struggling with.

    This is the power of kanban boards, to make sure the entire project is moving forward to meet customer needs, not just tracking individuals or team progress.
